You will have to pass the value of this environment variable to your
stylesheet as a parameter so that you can compose an absolute URI in the
formatting object itself.

Yes, XSL-FO 1.0 url() points to RFC2396 which states "a relative identifier
refers to a resource by describing the difference within a hierarchical
namespace between the current context and an absolute identifier of the
resource.". The current context is the FO instance.
